3 Reasons Alcoa Inc's Stock Could Fall

For years, aluminum giant Alcoa (NYSE: AA  ) failed to benefit from the broader economy's recovery, performing so poorly that the Dow Jones Industrials (DJINDICES: ^DJI  ) expelled the company from its ranks in 2013. Since then, though, Alcoa shares have rocketed higher on signs of budding strength and hopes for better times ahead. Nevertheless, the company faces a number of challenges, and there are several reasons to believe Alcoa stock could give back some of its hard-fought gains from over the past year. Let's look at three of them.

1. Gains in natural gas prices could put pressure on margins

One challenge of aluminum production is that it's extremely energy-intensive. Although recycling aluminum scrap saves energy, many key customers require primary aluminum production to address quality and consistency concerns. In particular, converting bauxite to alumina requires substantial use of natural gas, while further conversion involves smelting, which employs significant amounts of electricity.

Low natural gas prices in recent years have helped Alcoa keep its productions costs low and minimized the impact of low aluminum prices on its profit margin. Yet natural gas has already rebounded sharply from its lowest level two years ago, and further natural gas price increases could jeopardize Alcoa's future growth. In particular, the potential export of U.S. natural gas in the form of liquefied natural gas could lead to less dramatic price disparities around the world, taking away some of Alcoa's competitive advantage against its international rivals. Alcoa itself has lobbied against LNG exports, arguing that the resulting rise in U.S. natural gas prices would hurt its business and the businesses of other high-energy manufacturing companies. Yet as demand for gas rises, Alcoa will almost certain have to deal with higher costs in the future.

2. Reliance on aerospace and automotive industries leaves Alcoa vulnerable

Alcoa's transformation toward emphasizing its value-add products came at a perfect time for the company, as its primary customers have enjoyed strong fundamental conditions in their own industries. The resurgence in airlines' profitability has pushed demand for new aircraft to unprecedented levels, and airplane manufacturers enjoy huge order backlogs that have prompted them to seek ways to boost production levels. With Boeing (NYSE: BA  ) expecting $5.2 trillion in industrywide aircraft sales over the next 20 years, Alcoa's strategic move to offer aluminum-based products and other lightweight materials such as titanium appears extremely well-timed. Similarly, automakers' sales have returned to levels not seen since before the financial crisis, and that has put companies in position to innovate; for example, Ford  (NYSE: F  )  is preparing to begin sales of its aluminum-intensive 2015 F-150 pickup truck.

Right now, the auto and aerospace industries appear to have sustainable growth prospects. Yet both industries are notoriously cyclical, going through booms and busts as consumers and industrial customers navigate changing economic conditions. Alcoa currently has most macroeconomic trends supporting its growth, but any change in those trends could lead investors to think twice about their expectations for the company.

3. Favorable competitive trends will reverse as aluminum industry recovers

Alcoa took a risk in putting itself in its current position, and so far, that effort has paid off. Major competitors like BHP Billiton (NYSE: BHP  ) and Rio Tinto (NYSE: RIO  ) have taken steps to reduce their exposure to aluminum, and their willingness to sell off assets at less than premium prices in part contributed to Alcoa's big share-price decline going into last year. Yet investors are counting on Alcoa's aluminum focus to boost its growth as the industry strengthens.

Still, Alcoa can't count on reaping all the success in aluminum for itself. If its turnaround continues to build momentum, BHP, Rio Tinto, and other players could well reverse course and challenge for a portion of what will then be a growing market. Alcoa would still claim its share of gains, and its competitive position would be stronger because of its more consistent long-term strategy. But in the long run, Alcoa's growth rate could be much slower than investors hope, and when shareholders realize that, the stock could give up some of its gains.

Alcoa deserves a lot of credit for its transformation, and even after its impressive share-price gains, the stock trades well below its levels from a decade ago. Yet Alcoa still faces the tough job of continuing its restructuring efforts while also fending off what's likely to become even more intense competition as industry conditions improve. Those pressures could easily force Alcoa shareholders to go through painful corrections in the stock even if the company is eventually successful in executing its long-term business strategy.

United States Operations

The reinsurance agreements of critical illness coverage may be either facultative or automatic agreements. Premiums earned from critical illness coverage represented 20.5% of the total net premiums for this segment during 2011. During 2011, the United Kingdom operations generated approximately 62.9% of the segments gross premiums.

Asia Pacific Operations

During 2011, the Asia Pacific operations represented 17.8% of the Companys net premiums. The Company has a presence in the Asia Pacific region with licensed branch offices and/or representative offices in Hong Kong, Japan, South Korea, Taiwan, New Zealand, Labuan (Malaysia) and the Peoples Republic of China. The principal types of reinsurance for this segment include life, critical illness, health, disability income, superannuation, and financ! ial reins! ur ance.. (RTP), a wholly owned subsidiary that develops and markets technology solutions for the insurance industry and the investment income and expense associated with the Companys collateral finance facilities.

    CYNK Technology (CYNK), the mysterious over-the-counter stock that at one point broke a $6 billion market cap, dropped roughly 80 percent in its first trades after a Securities and Exchange Commission halt. The SEC halted CYNK for two weeks following a massive rise in the stock's value -- it had been worth only a few cents per share in June, but it jumped above $21 on July 10. The Belize-based CYNK Technology supposedly operates a social networking site, but filings indicate it only has one employee and virtually no assets. Experts told CNBC the week of the SEC halt that they expected CYNK to fall precipitously after reopening, and its first day of trading is proving those predictions correct. When it was halted, the stock was worth just less than $14 per share, and is now below $3 a share after briefly hovering around $5 earlier Friday morning. An OTC Markets spokeswoman told Reuters that CYNK's shares were not trading on its platform, but were occurring over the phone. Earlier this week Reuters reported that OTC's CEO did not expect CYNK to trade on its platform at all after reopening, as no brokerages would file the required paperwork for the stock to trade on their exchanges. An SEC spokesman said that the organization cannot comment on the status of a company after a suspension period ends, citing an online explanation of the process. That document notes that broker-dealers may not solicit investors to trade the previously suspended OTC stock until they satisfy several regulatory requirements. The SEC warned, however, that "unsolicited" trading may occur after a reopening -- as CYNK is now seeing -- but "even though such trading is allowed, it can be very risky for investors without current and reliable information about the company."

Utility Operations

Utility operations constitute most of AEP�� business operations. Utility operations include the generation, transmission and distribution of electric power to retail customers and the supplying and marketing of electric power at wholesale (through the electric generation function) to other electric utility companies, municipalities and other market participants. AEPSC, as agent for AEP�� public utility subsidiaries, performs marketing, generation dispatch, fuel procurement and power-related risk management and trading activities.

Electric Generation

As of December 31, 2011, AEP�� public utility subsidiaries owned or leased approximately 37,000 MW of domestic generation. AEP�� public utility subsidiaries procure coal and lignite under a combination of purchasing arrangements including long-term contracts, affiliate operations and spot agreements with various producers and coal trading firms. Through its public utility subsidiaries, as of December 31, 2011, AEP owned, leased or controlled more than 7,600 railcars, 634 barges, 16 towboats and a coal handling terminal with 18 million tons of annual capacity to move and store coal for use in its generating facilities. Through its public utility subsidiaries, AEP consumed nearly 167 billion cubic feet of natural gas, during the year ended Dec! ember 31,! 2011, for generating power. The Unit Power Agreement between AEGCo and I&M provides for the sale by AEGCo to I&M of all the capacity (and the energy associated therewith) available to AEGCo at the Rockport Plant. The Unit Power Agreement between AEGCo and OPCo provides for the sale by AEGCo to OPCo of all the capacity and associated unit contingent energy and ancillary services available to OPCo from the Lawrenceburg Plant.

Electric Transmission and Distribution

AEP�� public utility subsidiaries (other than AEGCo) own and operate transmission and distribution lines and other facilities to deliver electric power. Most of the transmission and distribution services are sold, in combination with electric power, to retail customers of AEP�� public utility subsidiaries in their service territories. AEP�� public utility subsidiaries (other than AEGCo) hold franchises or other rights to provide electric service in various municipalities and regions in their service areas. In some cases, these franchises provide the utility with the right to provide electric service. In addition to providing transmission services in connection with their own power sales, AEP�� public utility subsidiaries through RTOs also provide transmission services for non-affiliated companies. AEP�� System Transmission Integration Agreement provides for the integration and coordination of the planning, operation and maintenance of the transmission facilities of AEP East and AEP West companies.

Transmission Operations

AEP Transmission Company, LLC (AEP Transco), a subsidiary of AEP, has seven wholly-owned transmission companies, geographically aligned with its existing operating companies. These transmission companies will develop and own new transmission assets that are physically connected to AEP�� system. The transmission companies have been approved in Indiana, Michigan, Ohio and Oklahoma. AEPSC and other AEP subsidiaries provide services to the transmission companies throug! h service! agreements. The Company has established joint ventures with other incumbent electric utility companies for the purpose of developing, building and owning Extra High Voltage (EHV) transmission lines in North America. Its joint venture, Electric Transmission Texas, LLC (ETT), was established to construct, fund, own and operate electric transmission assets within ERCOT, including transmission projects in the Competitive Renewable Energy Zone (CREZ). Business services for the joint ventures are provided by AEPSC and the joint venture partner entity.

AEP River Operations

The Company�� AEP River Operations Segment transports coal and dry bulk commodities primarily on the Ohio, Illinois and lower Mississippi rivers. Almost all of its customers are nonaffiliated third parties who obtain the transport of coal and dry bulk commodities for various uses. AEP�� affiliated utility customers procure the transport of coal for use as fuel in their respective generating plants. AEP River Operations includes approximately 2,600 barges, 45 towboats and 25 harbor boats that it owns or leases.

Generation and Marketing

The Company�� Generation and Marketing Segment consists of non-utility generating assets and a power supply and energy trading and marketing business. It enters into short and long-term transactions to buy or sell capacity, energy and ancillary services primarily in the ERCOT market, and to a lesser extent Ohio in PJM and MISO. As of December 31, 2011, the assets utilized in this segment included approximately 310 megawatt of Company-owned domestic wind power facilities, 177 megawatt of domestic wind power from long-term purchase power agreements and 377 megawatt of coal-fired capacity which was obtained through an agreement effective through 2027 that transfers TNC�� interest in the Oklaunion power station to AEP Energy Partners, Inc. The power obtained from the Oklaunion power station is marketed and sold in ERCOT.

    Market Vectors Poland (NYSE: PLND) is a great exchange traded fund (ETF) play on the continued strength of the Polish economy.

    Financial services figure prominently in the ETF�� holdings at 44 percent of assets, but that�� lower than other competing products and largely reflective of the major role the financial sector plays in Poland�� economy. More than 23 percent of assets are allocated to basic materials and energy due to the country�� resource wealth.

    The ETF is also relatively cheap with an expense ratio of just 0.61 percent. It also offers the added benefit of a nearly 3.2 percent yield, thanks to the tradition of Polish stocks paying stable dividends.

    What�� more, the fund is inexpensive in terms of valuation because it price has been depressed by the ongoing crisis in Ukraine. Both countries have historically been Russian satellites, but Poland was quick to integrate itself with Western Europe after the country�� communist government fell in 1989. I do recommend Consolidated Communications Holdings Inc (NSDQ: CNSL) in the UF Income Portfolio, but it benefits from a JV with Verizon Communications Inc (NYSE: VZ) that generates substantial cash flow and sets it apart from its peers, who are otherwise struggling against declines in traditional wireline businesses as well as intense competition from bigger, better-funded national players in broadband and business service.

Without revenue growth, a company's earnings growth potential is dampened because there's only so far cost-cutting can take profitability to new heights. Intel lowered its full-year forecast, now expecting revenue to be flat year over year, which doesn't bode well for profit growth. Analysts expect Intel to post a 12.2% decline in earnings this year and grow by 5.9% in full-year 2014, driven by a 3.9% increase in revenue. For the long-term investor, profitability growth remains a fundamental driver of shareholder returns. Will a 5.9% growth in earnings from a weak comparable be enough to drive Intel stock higher?
